What are mutual funds, why are they a good tool for the home investor and how do I start investing in them?
A mutual fund is a collection of companies listed on stock markets. Instead of picking and purchasing stocks, investors choose a mutual fund that has the "right collection of companies" that suits their investment vision and strategy. The biggest advantage to the home investor is that you're getting your own investment advisor. Why go it alone when you can have the best asset managers "do the picking" for you? The downside to mutual funds is the same as the upside - your success depends on those asset managers. You risk not being able to ride a bull market if your mutual funds underperform. And then there are the costs. Some mutual funds have low fees and some charge high fees (usually a % of your investment). You don't want to end up with an underforming and expensive mutual fund. Here's how --

Go with a few mutual funds. Pick two to five and buy into them one by one. Start with a "core mutual fund". A core mutual fund should be:

A solid mutual fund with good ratings for decades (and has therefore been through a few recessions and bubbles).
A mutual fund run by one of the top asset management firms.
A mutual fund that covers a lot of bases. You want the breadth of a hundred or even hundreds of companies. You're putting your eggs into many baskets.
Something you do after extensive reading and researching. Most mutual funds offer extra fees for "buying and selling shares" quickly. They want you to buy and hold, so make the right choice.

You may want to invest in a second core fund - not a bad idea.Your can spread your wings with your next mutual funds. When you're ready to take a bit of risk, there are focus funds, an industry funds or a regional funds.

A focus fund is the opposite of the core fund. Focus funds are compised of no more than a few dozen companies. Therein lies the risk. Focus funds typically have a tighter investment philosophy which allows investors to "buy into a way of thinking". If you like Warren Buffett's worldview, there are a few focus funds that aspire to emulate his philosophy. There are focus funds that have very high standards - only investing in companies with a certain profitability and cash flow for 15 or more years in a row. With these, your risk is balanced with quality assurance. You may miss the latest trend, but you won't fall with the pack.

Industry funds focus on a particular industry or sector. If you believe the health sector is going to grow over the next 20 years, you may choose to invest in a health sector focused mutual fund. Other examples include technology, clean energy and real estate mutual funds. One need not go further than real estate for a lesson in the risk of sector focused mutual funds! Imagine the hit those have taken? If you go with one of these, make sure it doesn't cover a large percentage of your total investments.

Regional mutual funds cover specific regions around the would. Maybe you believe in China, Asia, Latin America or Japan and want a mutual fund that gives you a slice of the pie in another part of the world.
